the stochastic oscillator technical indicator is a powerful tool for traders, comparing a security's closing price to its price range over a specified time period.

this indicator is visually represented by two lines: the primary %k line and the secondary %d line, which is a moving average of %k. typically, %k is displayed as a solid line, while %d is shown as a dotted line.

traders can interpret the stochastic oscillator in various ways, and here are three common methods:

- buy when the oscillator (%k or %d) drops below a certain level (e.g., 20) and then rebounds above that level. sell when the oscillator rises above a reference level (e.g., 80) and subsequently falls below it.

- buy when the %k line crosses above the %d line, and sell when %k crosses below %d.

- identify divergences, such as when prices reach new highs, but the stochastic oscillator fails to exceed its previous highs.

calculation

the stochastic oscillator is calculated using three variables:

- %k periods (pk): the number of time periods used in the %k calculation, with a default value of 5.

- %k slowing periods (sk): this controls the internal smoothing of %k. a value of 1 represents a fast stochastic, while 3 indicates a slow stochastic. the default is 3.

- %d periods (pd): the number of time periods for calculating the moving average of %k, with a default of 3.

the formula for %k is as follows:
%k = 100 * sum (close - min (low, pk), sk) / sum (max (high, pk) - min (low, pk)), sk)

where:

close — today's closing price;

min (low, pk) — lowest low in pk periods;

max (high, pk) — highest high in pk periods;

sum (close - min (low, pk), sk) — sum of close - min (low, pk) for period sk;

sum (max (high, pk) - min (low, pk)), sk) — sum of high (pk) - min (low, pk) for period sk.

the %d moving average is calculated using the formula:
%d = sma (%k, pd)

where:

pd — smoothing period for %k;

sma — simple moving average.
